However, timely identification and remediation of these deficiencies can help organisations secure an unmodified opinion from auditors at year-end. Internal controls are more than a compliance checkbox. They form the backbone of sound governance, helping organisations achieve both strategic and financial objectives. Understanding, categorising, and addressing internal control deficiencies early is essential to safeguarding financial reporting integrity.

Download the Pierag Technical Note on Tackling Deficiencies in Internal Controls (PDF)

What Is a Control Deficiency?

A deficiency in internal control exists when the design or operation of a control does not allow management or employees, in the normal course of performing their assigned functions, to prevent, detect, or correct misstatements on a timely basis. [1] Such deficiencies can occur at any level of an organisation and may affect financial reporting, operational processes, or compliance efforts. Under PCAOB Auditing Standard AS 2201, deficiencies are assessed for severity and classified into three categories that determine the nature and extent of required communication, remediation, and disclosure.

The Three Categories: Control Deficiency, Significant Deficiency, and Material Weakness

Control deficiency is the baseline category. A design deficiency means a necessary control is either missing or structured such that it would not achieve its objective even if it operated as designed. An operational deficiency means the control is designed appropriately but does not function as intended in practice. Not all control deficiencies require public disclosure, but all require internal evaluation for severity. [1]

A significant deficiency is a deficiency, or combination of deficiencies, in ICFR that is less severe than a material weakness yet important enough to merit attention from those responsible for oversight of financial reporting. [2] Significant deficiencies must be communicated in writing to management and the audit committee before the auditor’s report is issued, clearly distinguished from material weaknesses per PCAOB AS 1305. [3]

Material weakness is a deficiency, or combination of deficiencies, such that there is a reasonable possibility that a material misstatement of annual or interim financial statements will not be prevented or detected on a timely basis. [1] When a material weakness exists at the assessment date, management must conclude that ICFR is not effective, the auditor must issue an adverse ICFR opinion, and the company must publicly disclose in Form 10-K Item 9A. A post-year-end remediation does not erase the adverse conclusion if the weakness existed at the balance sheet date.

Timely Remediation: Why It Matters and What It Requires

When internal control deficiencies are identified, timely remediation is essential to minimise risk and restore the overall effectiveness of the control environment. Remediation involves addressing the root cause of the deficiency and implementing corrective actions to strengthen controls. [4]

Management typically remediates deficiencies before the balance sheet date, allowing sufficient time for the remediated control to operate and demonstrate its effectiveness. This gives both management and auditors adequate time to evaluate and test the control during the remediation period.

Effective remediation requires four elements working together. Root cause identification must diagnose why the control failed, not just what failed. Design remediation must confirm the control, once fixed, is capable of preventing or detecting the target misstatement. Operating effectiveness testing must confirm the remediated control works as designed for a sufficient period before management can conclude it is effective. And compensating controls used during remediation must specifically address the same risk as the deficient control. A broad review that would not detect the specific misstatement risk does not neutralise a weak control. [4]

Pierag’s analysis of material weakness filings from 1,000 US SEC filers found that 31% of companies reporting material weaknesses did so in multiple consecutive years, a pattern that almost always reflects remediation limited to the disclosed symptom rather than the underlying root cause. [5]

Pierag’s Business Risk Advisory practice works with audit committees and finance leaders to design ICFR environments, assess deficiency severity, and build remediation programmes that address root causes.

Frequently Asked Questions

What is the difference between a significant deficiency and a material weakness?

A significant deficiency merits oversight attention but is less severe. A material weakness creates a reasonable possibility that a material misstatement will not be prevented or detected on a timely basis. Only material weaknesses require public disclosure and an adverse ICFR opinion. [1][2]

Does a deficiency found after year-end affect the ICFR conclusion?

If the weakness existed at the assessment date, post-period remediation does not change the adverse conclusion. The auditor issues their opinion based on the state of controls as of year-end. [1]

What must be communicated to the audit committee?

Under AS 1305, all significant deficiencies and material weaknesses must be communicated in writing before the auditor’s report is issued, clearly distinguishing between them. [3]

Why do material weaknesses repeat across multiple years?

Most repeat material weaknesses reflect remediation limited to the disclosed symptom rather than the root cause. Effective remediation diagnoses why the control failed, fixes the design, tests operating effectiveness, and ensures compensating controls address the same specific risk.
